How does it make the file smaller?

It spends fewer bits per second, and when that would turn the picture to mush it lowers the resolution (1080p, 720p, then 480p) instead. Smooth 60 fps footage drops to 30 fps on a target size.

Quality or target size: which do I pick?

Need it under a limit to send it somewhere? Pick a size. Just want it lighter? Pick a quality. Balanced is a good default.

Will it hit the size exactly?

It aims about 10% under. If a file still comes out over, it runs one more pass at a lower bitrate, and tells you if it is still over.
